Booyah! Works. OK.. here is another thread I ended up commenting on .. but here is what I did. I am not sure which one worked, but I am listing everything in case it helps someone else. All these are based on hints everyone has given me in this thread so far.

Item 1: Enabling Aero.. or force enabling Aero. Recommended by @MONSTA and @Mallet21. For some reason Aero was being disabled atomatically after some time (I would see the popup on bottom right).
Check the thread on MS Forum here : Windows 7 Aero Disabled. Do the changes proposed by Renjith-IT Specialist, and then by Jill Jeffers, and then by Webmaster15.

Item 2: Enabling vsync on my graphics driver. XBMC has it already, but radeon catalyst center had it disabled
Thanks to @lash78 here, I searched for the vsync settings on my graphics card - ATI catalyst control center->3D Settings -> scroll till you see the vsync slider. Slide all the way to the top performance.

Item 3: Now I dont know how I came across this one, but it is probably tied to Item#1, and me fiddling with the Aero stuff. I discovered the settings for Aero would not save because there was a mirror driver issue. Go to your Device Manager->Display Devices and I saw that there was a mirror display installed by LogmeIn. POS Sad I disabled / uninstalled it.

Reboot.

Voila! Smooth as butter I tell you.

Note : Of course, vsync is enabled on XBMC, hardware acceleration enabled.
