When compressing my movies I noticed there is an x264 preset. It says the lslower it is set the smaller file size and better quality. I could be wrong but doesn't a smaller file size equal more quality loss?

Not necessarily - it means that more time was spent on the complicated mathematics needed to compress the file to a better level.
