Another approach is to install Perian 1.1.3 (can do this via nitroTV). Now back on the Mac you can run Apple TV Fooler which muxes a blank media file with your xvid file into a .mov container. No recoding is done. It's lossless, but then iTunes thinks it's H264 as does Apple TV and it will stream/sync just fine and play provided you have Perian. There are other ways such as Videodrive (not free) which automate the process. Google adding avi ti itunes. I don't know if they work. Some people claim you can simple run Setfile and change the file type to MooV. That didn't work for me with Apple TV though it does let you add it to iTunes (ATV won't see the file).
