Is it possible for xbmc live to play a .iso in VC1 format (40gb size)

Not sure about ISO but you could always run MakeMKV on the ISO and it will copy the original video and audio into an MKV container which XBMC Live should play.

Try the MakeMKV forum the dev may be able to point out whats wrong, also try reading the original Blu-ray disc as well instead of the ISO image.

Will do. Could there be a connection that the .iso file is being accessed on a local HDD (NTFS) mapped into XBMC?
